JEL No. C10 The major contributions of twentieth century econometrics to knowledge were the definition of causal parameters when agents are constrained by resources and markets and causes are interrelated, the analysis of what is required to recover causal parameters from data (the identification problem), and clarification of the role of causal parameters in policy evaluation and in forecasting the effects of policies never previously experienced. This paper summarizes the development of those ideas by the Cowles Commission, the response to their work by structural econometricians and VAR econometricians, and the response to structural and VAR econometrics by calibrators, advocates of natural and social experiments, and by nonparametric econometricians and statisticians.

This paper builds on the structural equations, treatment effect, and machine learning literatures to provide a causal framework that permits the identification and estimation of causal effects from observational studies. We begin by providing a causal interpretation for standard exogenous regressors and standard “valid” and “relevant” instrumental variables. We then build on this interpretation to characterize extended instrumental variables (EIV) methods, that is methods that make use of variables that need not be valid instruments in the standard sense, but that are nevertheless instrumental in the recovery of causal effects of interest. After examining special cases of single and double EIV methods, we provide necessary and sufficient conditions for the identification of causal effects by means of EIV and provide consistent and asymptotically normal estimators for the effects of interest.

Indirect experiments are studies in which randomized control is replaced by randomized encouragement, that is, subjects are encouraged, rather than forced to receive treatment programs. The purpose of this paper is to bring to the attention of experimental researchers simple mathematical results that enable us to assess, from indirect experiments, the strength with which causal influences operate among variables of interest. The results reveal that despite the laxity of the encouraging instrument, indirect experimentation can yield significant and sometimes accurate information on the impact of a program on the population as a whole, as well as on the particular individuals who participated in the program. An instrument is a random variable that is uncorrelated with certain (unobserved) error terms and, thus, allows the identification of structural parameters in linear models. In nonlinear models, instrumental variables are useful for deriving bounds on causal effects. Few years ago, Pearl introduced a necessary test for instruments which permits researchers to identify variables that could not serve as instruments. In this paper, we extend Pearl's result in several directions. In particular, we answer in the armative an open conjecture about the non-testability of instruments in models with unrestricted variables, and we devise new tests for models with discrete and continuous variables.

This paper develops a simple two-country, two-good model, in which the real exchange rate, stock and bond prices are jointly determined. The model predicts that stock market prices are correlated internationally even though their dividend processes are independent, providing a theoretical argument in favor of financial contagion. The foreign exchange market serves as a propagation channel from one stock market to the other. The model identifies interconnections between stock, bond and foreign exchange markets and characterizes their joint dynamics as a three-factor model. Contemporaneous responses of each market to changes in the factors are shown to have unambiguous signs. These implications enjoy strong empirical support. Estimation of various versions of the model reveals that most of the signs predicted by the model indeed obtain in the data, and the point estimates are in line with the implications of our theory. Furthermore, the uncovered interest rate parity relationship has a risk premium term in our model, shown to be volatile. We also derive agents ’ portfolio holdings and identify economic environments under which they exhibit a home bias, and demonstrate that an international CAPM obtaining in our model has two additional factors.

As a unified discipline, econometrics is still relatively young and has been transforming and expanding very rapidly over the past few decades. Major advances have taken place in the analysis of cross sectional data by means of semi-parametric and non-parametric techniques. Heterogeneity of economic relations across individuals, firms and industries is increasingly acknowledged and attempts have been made to take them into account either by integrating out their effects or by modeling the sources of heterogeneity when suitable panel data exists. The counterfactual considerations that underlie policy analysis and treat-ment evaluation have been given a more satisfactory foundation. New time series econometric techniques have been developed and employed extensively in the areas of macroeconometrics and finance. Non-linear econometric techniques are used increasingly in the analysis of cross section and time series observations. Applications of Bayesian techniques to econometric problems have been given new impetus largely thanks to advances in computer power and computational techniques. The use of Bayesian techniques have in turn provided the investigators with a unifying framework where the tasks of forecasting, decision making, model evaluation and learning can be considered as parts of the same interactive and iterative process; thus paving the way for establishing the foundation of “real time econometrics”. This paper attempts to provide an overview of some of these developments.
